In investments there is something as important as understanding the return on our investment, and that is the risk control we have over the assets in which we invest, and one of the ways in which we reduce risks is when we place small parts of our capital in different assets, or also called diversification.

And what happens when we diversify is that we protect ourselves from the loss that an asset can give us by a bad analysis that we make or some situation that we cannot control and that represents a loss for our investment, as in the case of a black swan (negative situation and with low probabilities of occurring but that happens).

To put this graphically, let's see a person who has a capital of $10,000, and decides to place 10% of his capital in 10 different assets, which means $1,000 in each one, and after a few months a problem occurs in an investment (the company has deceived people with the real accounting) and drops 50% in price, so he loses $500 immediately, having $500 in that investment.

If we ask ourselves about what would happen if he had invested the $10,000 because it seemed like a good idea at the beginning, we see that he would have lost $5,000 and not the $500 he actually lost, and so it will be a harder hit to the capital and from which he would have to recover with more effort.

The reason why possible losses are an important thing to take into consideration is that larger losses require more effort to recover from, since if an asset goes down from $100 to $50, it would be a 50% loss, but to recover it would need to have a 100% upside, which would be going up from $50 to $100.

This is something we could see better when Bitcoin went down from $20,000 to $3,000 a few months later, giving a loss of more than 70% on the invested capital, while it required to rise more than 600% to recover the lost capital (had we invested in the $20,000), and we should think that if 100% is something difficult to achieve, just imagine recovering 600%.

Since we do not know for sure when an asset is going to go down in price and how much would be the loss, we must be careful when we invest and never think that we have a safe operation, since a large loss on all our capital is something that can take time to recover.
